The embedded iphonesim launcher would only refer to SDKs located in developer tools installed in /Developer.

Reggies test tips: check logging. rename dev folder. order of installation of xcode. cycle xcode select between 3 + 4
Create 4.3, xcode select change, try with xcode 3.
Installed older Xcode in folder named developerOLD, used terminal switch to change to 3.2.6 and launch test project from Studio with SDK 1.7.0RC1. Console log reports [DEBUG] Xcode 3.2.6, and iOS simulator launches simulating version 4.3. This is expected behavior according to Thomas, closing.
